On The Fed

Why is the Fed continuing to cut rates? Because it has to — or debt service costs for the federal government and corporate America soar and the entire house of cards collapses.

Dear Fellow,

The Fed has continued to cut rates — with another quarter-point reduction last week — and the markets have continued to ignore the moves.

From the day of the first Fed cut, when they surprised the markets by cutting a half-point, the 10-year Treasury yield has relentlessly risen.

And even more surprising is that gold rose along with it.

Of course, we’ve had some dramatic volatility in gold in recent days, with the price shedding about $200 as traders went long Bitcoin and shorted gold. Despite this correction, however, the long-term factors for gold promise to keep driving the price much higher.

 

Consider that, not only in recent weeks but over the past year, gold has risen even when Treasury yields were rising. Moreover, gold has also gained even when the dollar was strong.

 

The reason? 

 

My interpretation has been that the dollar and gold have been “safe haven” plays, while rising Treasury yields are actually the thing that the markets are worried about.

These aren’t inflation concerns being acted upon, because if the markets were worried about inflation, they wouldn’t be bidding up the dollar.

Instead, I believe investors around the world are worried about the massive and continuing U.S. federal deficits and the ability to fund the debt going forward. If the U.S. Treasury has trouble financing the debt, that translates to turmoil in the entire global financial system.

 

When in doubt, markets around the world rush to the dollar. And the debt situation in the U.S., with seemingly no official inclination to address it, is a big source of doubt.

It all adds up to perhaps the most perilous investing environment we’ve seen in decades.

 

Yet, at the same time, it’s ripe with opportunities...for those investors who prepare.
